I cannot find any instructions on how to use the insert/edit image option. I am setting us a cooking school where assignments are to be done in the forum. I need my students to be able to include and image of their creations, along with detail. I'm not sure how they are to use the "source" field. Does this assume that they have already uploaded an image to my site? Can they upload an image to my site through the forum, and if so how? Can they use an image they have uploaded to say facebook? If so how? Thanks!

Essentially the 'Source' box is for a URL. If you want people to be able to attach pictures from other websites you can right click any image and either click 'View image', 'View image info' or 'Properties' depending on what browser / version people are using. Then copy the entire URL (should end with web image format i.e .jpg, .png, .gif) and paste it into the 'Source' box.
If you want people to be able to upload their own images, take a look at the File Uploader plugin, conveniently the first plugin listed on the Member Plugins page. Once installed you will want to activate it, and then click 'Options' on the plugin itself to configure for your needs (if any).
You also might be interested in the File Uploader Codex Page, which gives you some useful information like permissions etc..
